There are only three possible explanations for this:

Taylor had a secret baby and gave it to Blake Lively to raise, like in that movie Beautiful, in which Minnie Driver gives Hallie Eisenberg (sister to Jesse who’s also the little girl from those Pepsi ads) to her best friend to raise so she, Minnie, can win a beauty pageant.
We never saw James until now because, due to a Benjamin Button–type disease, the child ages and de-ages rapidly and without warning. The child spends half her time as a 27-year-old named Taylor and the other half as a toddler names James. James Taylor is the only other person in on it.
